Trading For A Living – Part 1

There can’t be many traders who haven’t at least considered the idea of telling the boss what they think of him, throwing it all in and going off to trade the stock market for a living. It’s a big risk financially, and that uncertainty is what stops most from jumping ship. Is it really possible to trade for a living?

The Dream

You know how it is, you’re sitting in a traffic jam at some unearthly hour of a particularly wet and miserable morning, on the way to the same office you have sat in for too long to remember, and you’re thinking – there must be a better way – life shouldn’t have to be like this. Your mind starts to wander and you find yourself thinking back to that stock you bought only a week ago, and how it skyrocketed giving you enough profit to takes the kids to Disneyland in the summer, and you begin to consider if you couldn’t make a fulltime living at this trading game. The advantages are certainly tempting; no more pointless meetings with the manager, hours to suit, holidays whenever you feel like it, and with your home-office – no more traffic jams. Heck, come to that you could even make home anywhere you want it to be! By the time the traffic starts moving again. you’re busily calculating how much cash you could make if all your trades went like that last one – you’re almost ready to write your notice letter there and then!

The Bad News

Time for a reality check. Certainly all of the above benefits are there to be enjoyed, but it’s a huge step from full time employee to full time trader. Are you really ready to give up that monthly pay-check just yet? Can you really cope not knowing how much money you’re going to make month to month? Are you prepared for the months when you actually lose money instead of make it? There are many things to consider before taking the leap of faith.

Considerations

Before you even think about trading for a living you have to know how much money you need to live on, that is, how much cash do you need to generate every month in order to survive. As a financially minded person you already have good home accounts, or are at the very least vaguely aware of where the money goes. So take the annual figure (monthly is no good, you need to account for annual recurring items like insurance premiums, car servicing, and vacations), add 50% and divide by 12. Why add 50%? Because there will always be unexpected expenses, and as traders we are always prepared to expect the unexpected. Now you know how much money you need each month, you can look at your savings and work out how much buffer money you have, that is, how long you could survive without earning anything at all. You can’t expect to be an instantly profitable trader, and even the best and most experienced have periods of drawdown, so you need to be ready for the worst. If you can’t live for at least six months from your savings then you are probably under capitalised and are not ready to give up that pay-check just yet. An important but often overlooked aspect of under capitalisation is the effect it will have on your trading; if you are trading because you need the money, then you are trading scared and you’re almost certainly going to lose. You cannot distance yourself from the money-aspect of the trade if you are relying on the money.

Living expenses are only one part of the financial equation. Next you must consider how much trading capital you need. This is the money actually facilitate trading, in other words your account balance for trading margin, and the money you will be spending on data feeds, software, and internet access. You must account for this separately, you cannot start eating into your daily living expenses money just because you took a bad trade and need some more margin.

The amount of trading capital you require will depend very much on your trading style. To day trade the US Stock Markets for example, you must have at least $25,000 in your account, so budget for $30,000 to allow for positions moving against you (if you fall below the $25k minimum even briefly, your account can be frozen for up to three months). If you are holding positions overnight you may manage with a lower balance but bear in mind your buying power and consequently returns will be reduced.

If all this is starting to sound expensive, well it is. There’s no two ways about it, you simply cannot survive long term as a trader if you are under funded.

Revealed – Million Dollar Forex Investing Mistakes

Anytime that you are investing in the Forex market, you are going into the Market blind. You don’t know what point of the investing trend you are entering in at. You might be investing in a Forex stock just before the trend changes. Smart investing means you need to protect your trading float and set up a stop loss. This needs to be done before you enter a trade, so that there is no room for error, or last minute indecision. A stop loss is simply a predefined point at which you exit the stock.

Effectively, it’s like drawing a line in the sand underneath the share price, saying, “If the share price falls below this line, then the stock hasn’t done what I thought it was going to do, and I’ll exit the position.”

This allows you to protect your investing trading plan, because it cuts your losses short, and guards against an all too human tendency to want to believe you must be right.

95% of investing in an entry Forex position means you are expecting to profit from the trade. If, however, the share-investing price goes against you, you might feel the need to justify why you bought the stock by holding onto it until it turns a profit. You might have heard the idea that all big investing losses once started as small losses. Well, while the share price continues to go in the wrong direction, those losses grow in lockstep. This is why you need to have a stop loss in place – it’s like having an ejector seat that tells you when to abort the mission.

One of the most common question I’m asked when traders are introduced to a stop loss is “How wide should I set my stop?”

In other words, how much room should I give the stock to move? There are no definitive answers to this question because it depends on what time frame you’re investing in. If you’re a shorter-term investing trader, you’re going to have a stop loss that’s set closer to the share price. If you’re a longer-term investing trader, you’ll give the share price a little bit more room to move and set your stop loss lower.

Once you’ve identified what time frame you’re looking at trading, you need to be able to remove the normal market noise (volatility) in that particular time frame. You don’t want to have to close out of an investing position just because a share price moved a little bit due to its normal trading volatility.

In fact, there are some serious drawbacks to setting tight stops.

First, you’ll decrease the reliability of your system because you get stopped out more often.

Second, and probably a little bit more importantly, you dramatically increase your transaction costs, because you’re trading transaction costs make up a major proportion of your business expenses.

To give yourself a fighting chance, you want to trade a system that doesn’t chew through excessive brokerage fees. This is one of the major reasons I steer my clients into developing a trading system that runs over a slightly longer time frame. With the correct system in place, and your investing risk minimized, you are well positioned to maximize your trading profits.

This week’s hot stock pick, Terex Corp (TEX), like Cummins (CMI), manufactures equipment for construction, infrastructure, quarrying, mining, shipping, transportation, refining, and utility industries worldwide. Terex carries earnings and relative price strength readings in the high 90’s according to IBD, it resides in a solid A+ rated industry group, and enjoys a B rated accumulation by institutions. We might note that even Cramer likes this stock pick, and it was up $2.32 in after hours trading.

PAUL’S MARKET COMMENTARY FOR THE WEEK:

The major market indexes— with plenty of our leading stock picks in tow— blasted higher for the 2nd straight week in a row last week. Indeed, June was marked by gloom, and the market indexes notched several distribution days, which at times cast doubts on the market’s current rally. But with July, the storm clouds disappeared and leading stocks have roared higher. In fact, Thursday’s big up day was the biggest up day for the Dow in years. Despite the market’s success, the contrarian put-call ratio, which measures the number of bearish puts versus bullish calls shot .99 higher, on Tuesday, indicating that skeptics remain, but this skepticism is exactly what propels the market higher. When everyone’s bullish, then it’s time to start worrying. So all’s well as we enter the heart of earnings season next week, but as always, let’s see how the flow of earnings measure up to Wall Street’s expectations. As for economic news, look for the New York State Empire State manufacturing index on Monday morning, the sure-to-be-closely watched producer price index (PPI), and industrial production/capacity utilization on Tuesday morning, then the very important consumer price index (CPI), building permits/housing starts, and crude oil inventories on Wednesday morning.

FEATURED STOCK PICK HIGHLIGHTS FOR LAST WEEK :

Leading stock picks blasted still higher last week, with some stocks moving a lot higher even before their scheduled earnings release dates. Featured stock pick China Medical (CMED), whose earnings date is long past, blasted out of its base, and zoomed almost $2 above our buy point. Stock pick Apple (AAPL) continued its current run, and now sits over $10 above our buy point. Google (GOOG) burst through our latest buy point and tacked on $12.76 for the week. Proverbial mover, Research in Motion (RIMM) tacked on another $12.01 to its recent gains last week. Baidu.com (BIDU) was up $15.24 for the week. Then there was stock picks like Carpenter Technology (CRS), blasting over $4 above our buy point last week and Applix (APLX), Creditcorp (BAP), Shanda Interactive (SNDA), Bankrate (RATE), Manitowoc (MTW), Mobile Telesystems (MBT) and others breaking out and/or moving higher too. As we enter the heart of earnings season, be mindful of any stocks you are currently holding, which may be due to announce, as the market can deal harshly with stocks whose earnings come up short.
